The biggest challenge faced by any business is taxes. As the saying goes there is nothing certain but Death and Taxes!<\/p>\n

Luckily as our neighbor in the south, Canada doesn\u2019t have any estate taxes to be paid upon the death; however, there is a deemed disposition of all our assets upon the death. And this comes from subsection 70(5) of the ITA which explains out the specifics about this. In simple terms, essentially everything upon death we own is deemed to be disposed of and taxes are due upon them.<\/p>\n

Terminal Year return<\/strong> <\/span><\/p>\n

A terminal year is the period from January 1st till the date of death. The terminal return includes all the items and it may result in deceased having much higher taxable income in the year of death than they may have reported in any given year during the lifetime. Here is a brief overview of how taxable income is calculated in the year of death.<\/p>\n

Regular income<\/strong>\u00a0<\/span>\u2013 All the income that the deceased earned from January 1st till the date of the death. This includes Employment income, business income, pensions, RRIF payments, Annuity payments, Royalties, Dividends, portion of interest payment although it hasn\u2019t been made yet, etc.<\/p>\n

RRSP & RRIF Income\u00a0<\/span><\/strong>\u2013 Full values of RRSP or RRIFs is included in the terminal year return unless the it can be deferred. If the deceased has a spouse then the rollover is possible, which could defer the taxes.<\/p>\n

E.g. if the deceased has RRSP worth $500,000 at the time of death then his or her personal representative generally would have to include this amount in deceased`s terminal year return. This would result in a significant amount of tax owing. However, the taxes could be deferred if the spousal rollover is declared.\u00a0<\/p>\n

Unrealized Capital Gains –\u00a0<\/span><\/strong>All capital property owned by the deceased will deemed to be disposed off immediately before the time of death and 50% of any resulting capital gains or losses are included in the terminal year return.<\/p>\n

E.g If deceased owned stocks worth $500,000 and $100,000 was what he had originally paid for them. It will trigger a capital gain of $400,000. 50% of these capital gains would be included in the deceased`s terminal tax return. This would result in taxes again and becomes part of income during the year of death. \u00a0\u00a0<\/p>\n

Personal Use Property \u2013\u00a0<\/span><\/strong>Personal use property includes items like Cars & boats. The capital gains will be subject to tax on death; however, losses can\u2019t be claimed.<\/p>\n

There is an exception to the listed personal property such as art, jewellery, rare books, stamps, and coins. At the time of death capital losses are permitted but only to the extent that they offset any capital gains on the other listed personal property.\u00a0<\/p>\n

Rental Property \u2013<\/strong> A real estate rental property is also deemed to be disposed of at the time of death as per the rules referred above.<\/p>\n

If the value of the land is below the tax cost, then a capital loss may be claimed on the land portion. However, capital loss on the building is not permitted as it\u2019s a depreciable asset.\u00a0<\/p>\n

If the value of building has decreased to value that below the depreciated value (UCC) then a terminal loss may be claimed and its 100% deductible. In addition to that deceased must recapture past tax deductions of capital cost allowance claimed on the building portion.<\/p>\n

The large tax potential liability that arises at the time of death could lead to problems such as those described below.<\/p>\n

A large portion of your income may be taxed at highest marginal rate, since large amounts of income being included on the same tax return. Your estate might not have sufficient liquid assets to pay these liabilities and the CRA will then demand payment or start selling off assets in your estate.<\/p>\n

Here are some strategies to minimize these taxes.<\/p>\n

1.\u00a0\u00a0\u00a0\u00a0Spousal rollover<\/p>\n

2.\u00a0 \u00a0Graduated Estate rates<\/p>\n

3.\u00a0 \u00a0Tax Deferrals for RRSPs & RRIFs.<\/p>\n

4.\u00a0 \u00a0Principle Residence exemption<\/p>\n

5.\u00a0 \u00a0Capital losses<\/p>\n

6.\u00a0 \u00a0Carry back of losses incurred by the estate<\/p>\n

7.\u00a0\u00a0\u00a0\u00a0LCGE (Lifetime Capital Gains Exemption)<\/p>\n

8.\u00a0 \u00a0Charitable giving<\/p>\n

9.\u00a0 \u00a0Joint ownership<\/p>\n

10.\u00a0 Estate Freeze<\/p>\n<\/div>\n<\/div>\n
